The balance of payments (BoP) is a record of all economic transactions between residents of a country and the rest of the world over a given period. It has two main components: the current account and the financial account. A depreciation only improves the current account if the sum of export and import price elasticities exceeds one (Marshall-Lerner), and even then the improvement is delayed — the J-curve shows a short-run worsening before long-run gains.
The Marshall-Lerner condition states that a currency depreciation will improve the current account only if the sum of the price elasticity of demand for exports and imports exceeds one: |PEDx| + |PEDm| > 1. If this condition is met, the volume effect (more exports sold, fewer imports bought) outweighs the price effect (each import costing more in domestic currency). If demand is inelastic on both sides, depreciation worsens the current account because import spending rises without a sufficient increase in export revenue.
Even when Marshall-Lerner is satisfied in the long run, the J-curve effect means the current account initially worsens before improving. In the short run, trade contracts are fixed in foreign currency, export and import volumes are slow to adjust, and consumers take time to switch away from imports. The immediate effect of depreciation is simply a higher import bill. In the long run, exporters win new orders, importers find domestic substitutes, and the current account improves — tracing out a J-shape over time.
The length of the J-curve depends on the flexibility of the economy. Countries with diversified export bases and responsive supply sides adjust faster. Countries dependent on a narrow range of essential imports — like energy — may find the J-curve long and painful, as they cannot easily reduce import volumes even when prices rise.
Real Example: After the Brexit referendum in June 2016, sterling depreciated by around 15% against the dollar. The UK's current account initially worsened as import costs rose immediately, but export volumes were slow to respond. Over the following two years, UK exports gradually became more competitive — a textbook J-curve.
Exam Matters: This is a high-frequency exam topic. You must be able to: (1) state the Marshall-Lerner condition precisely, (2) explain why the current account worsens in the short run (contracts fixed, volumes slow to adjust), and (3) draw the J-curve showing the time path.
